Determining the intrinsic value of a stock is a crucial aspect of investment analysis. One approach to estimating the intrinsic value of a stock is using the discounted cash flow (DCF) method. DCF is a widely recognized and respected method for valuing stocks because it focuses on the fundamental financial principles of a company, considering future cash flows (Franklin et al., 2019).
The DCF method places a primary emphasis on a company's expected future cash flows. Cash flows are essential because they represent the actual money that a company generates. This method allows investors to consider the quality and sustainability of a company's earnings, making it a reliable approach. DCF accounts for the time value of money, which recognizes that a dollar received in the future is less worth compared to a dollar received today. By discounting future cash flows back to their present value, DCF provides a realistic valuation considering the opportunity cost of investing elsewhere (Franklin et al., 2019).
DCF is a flexible approach that can be adapted to various scenarios and industries. It allows for customization by adjusting inputs like growth rates, discount rates, and terminal values based on the company's specific characteristics and market conditions (Franklin et al., 2019). DCF inherently considers the long-term prospects of a company. It is well-suited for investors who are interested in the performance and value of a stock over an extended period, aligning with Saudi Vision 2030's focus on long-term economic development.
In the case of Saudi Ground Services Company, the estimated fair value for the company is ر.س37.77. Currently, the company's stock is trading at ر.س36.2, which implies a 4.3% discount from its estimated fair value. Considering the projected fair value and the discount percentage, it can be inferred that the stock of Saudi Ground Services Company is slightly undervalued (Saudi Ground Services. 2023).
The concept of intrinsic value and valuation methods are crucial for business leaders in Saudi Arabia, especially within Saudi Vision 2030. This vision is aimed at diversifying the Saudi economy, reducing its dependency on oil, and fostering economic growth. To achieve this, attracting foreign and domestic investment is vital. Business leaders in Saudi Arabia need to understand how to evaluate investment opportunities, including stocks, to make informed decisions that support the country's economic transformation.
Mehrez et al. (2020) discuss the valuation methods used for the Saudi Aramco IPO, a significant event in the Saudi Arabian market. It relates to the importance of stock valuation methods in Saudi Arabia, emphasizing the need for accurate and comprehensive valuation when making investment decisions or conducting IPOs.
In summary, the discounted cash flow method is a robust approach to determining the intrinsic value of a stock. Using this method, business leaders can make informed investment decisions, critical for Saudi Arabia's economic diversification and its realization of Saudi Vision 2030. Accurate stock valuation supports economic growth and attracts domestic and foreign investors to subsidize a country's transformation.
